Well, you can only fuse certain items. First, you need to complete sagas on story mode an you get fusion items (which are purple) and they need to be fused with certain other fusion items to create characters. For example, if you fuse Saike Demon with People's Bad Energy, you get Janemba and if you use ultimate transformation, you get his final form. Some other members on the site have posted the list of fusion items needed to create characters on the user submitted cheats section and the user submitted hint section, so you can check those and see what you need.
