On Island 6 in the Dotted Hole. Obtain the Ruby and turn it in, and then go to Island 4 and kick the Rockets out of Icefall Cave.
Then, go to Island 6, go into Ruin Valley, and use Cut to open the entrance to the Dotted Hole. Go down the holes in the following order: up, left, right, down.
At the bottom you should come across the Sapphire, but a scientist will snatch it for his own.
Since the scientist gives you the second password into the Rocket Warehouse on Island 5, go there and defeat the Rocket admins.
Then, go ahead and defeat the scientist, who will give up the Sapphire upon defeat.
