If you run out of skylanders in the last level of the game skylanders, do you have to restart the game?

No, just restart the final level. If you are having trouble with defeating KAOS, make certain that you have leveled all your skylanders up to level 10, that you have purchased as many upgrades as you can AND that you know how to use them. Different upgrades provide different powers but also require learning HOW to use those powers by pressing different combinations of buttons. ALSO, MAKE CERTAIN that you have taken each of your skylanders through as MANY of the HEROIC CHALLENGES as you possibly can. Each challenge is "designed" for a particular skylander. HOWEVER, any skylander can do ANY challenge. ANY skylander that completes a particular challenge is awarded the additonal armor, speed, critical hits, or elemental power. If all your skylanders are at level 10, with ALL the heroic challenges (or as many as you can do successfully), with ALL the purchased upgrades and you still can't defeat KAOS, then buy more skylanders. I defeated Kaos the very first time but KAOS sent 26 of my skylanders to the hospital doing it. If you have powerful shooters, then shoot AT KAOS when he is on the ground in his machine. Also shoot the hydra in between enemies. If you have the Adventure Packs, try using the little add-on gizmo's INCLUDING the big castle, ship, or whatever. THOSE things are one-time use (per level) weapons of mass destruction. Sort of like a mega level up. You have to try them first to figure out how to trigger them but those Ad Pack items can be used against KAOS. They can't be used in the Heroic Challenges. Bottom line. You have a massive arsenal at your disposal. USE IT. I have read that it IS possible to defeat KAOS with a single skylander, but it better be the RIGHT one and that one better be ramped up ALL THE WAY, and YOU better be VERY familiar with dodging sharks, lasers, etc. Terrafin is great at diving under the ground and hiding, but unless the enemy has a time limit this just delays the fight.
