Anyone got any idea why I can't exchange dollars earnt in the game for doughnuts - the only option available is if I physically buy them with real money?

It's because the game makers want to make REAL Money off of you, plain and simple. You can take your Donuts, should you choose to purchase them, and trade them for Tapped Out Cash, but you cannot take your Tapped Out cash and buy donuts. A fact of the game design.
You can get through the game without wasting real Money on Donuts! You may take longer and not get a few Premium Items, but my Springfield looks as good as any, even homer wouldn't be stupid enough to use real money??? Right ... Lol
