There is a little path that takes you to the palace door.

Head past that path and keep going straight. You will be attacked by a large swarm of fish. Kill them then go through th door ahead.

You'll find a ninja's body hit X on it and claim the diary and the key.

(There will be a never ending swarm of fiends, so run bake through the door after you get the items.)

Actually, it's not a never-ending swarm. It's one of the challenges in the game where they face you off against something like 80 of them at once. Your reward varies depending on the difficulty, I think, but generally it's along the lines of a LOTTG or something. If you've already completed this challenge, there will be fiends that spawn, but only about 10 or so...
