I sold over half my weapons/armors and got rid of most potions already and I still can't pick up more than like 3 items before it says that again. Trying to make it through Hellfire Chasm and am also going for the 100% item collection deal..completed everything but the optional dungeons (well I did the Earthgift Shrine already) and Chaos, which I am saving for after I finish all the optional dungeons/bosses. Exhausted my ideas as to why this is going on..and I can't find help via any FAQ's or walkthroughs either. Any help would be great!

Ok, this is actually a fairly simple answer. The item that you found int the chest is something that you already have maxed out with. I.e: if you have 99 potions and open a chest to get one more, it will say "You can't carry any more".
I had the same thing happen to me and I ended up sell some pretty cool wepons trying to solve this. Now I know.
