At the beginning of the level near the entrance to Doctor Shemp you need to shoot the rock with a target on it using the cannon that is there. When you do this it will reveal a platform which you jump onto and glide across to an alcove with a pool in the middle. There you will find the blue thief who you can chase down and get the dragon egg.
