Basically you need to go to the bandit hideout which is where he is being held; go through the tunnel that leads to Slinky's Ranch and just at the exit look to your left and you'll see the wooden bridge past which is the gate that has the bandit symbol on it. All that you need to do is to destroy their shacks and the Mayor will return.
