You have to find White Wonderfuls from the mine. Then go to the Blacksmiths and talk to the lady at the Blacksmiths. She refines all your mine treasures. Only wonderfuls and Ores that sparkle will contain gems. Diamonds are rare and are found in SOME white wonderfuls, so don't worry if you get a few Moonstones before you get a diamond, just keep digging and trying.
