You trade shells for figurines in the tree in the southwestern part of the Town of Hyrule. In the beginning you don't need many, but you'll probably need well over the limit (999) to get all 100-some. I don't remember how many. :D

To get to Carlov's hut (the guy who trades you figurines), you must have the Cane of Pacci (pronounced Pah-chy). Go into the boy with the dog's house, the one next to Juliette's house, the girl with the cat. Once you are in his house, flip over the urn with your Cane of Pacci. Become Minish-sized and leave the house. Go outside, cross the unfinished bridge. Talk to the dog who blocks your entrance on the steps and fuse kinstones with him. Now, enter the house near the water wheel. There's an optional fushion up the Minish-sized stairs, but I don't think it does much, so skip it for now. Make your self big with the urn and fuse with all the carpenters. Leave the house and go all the way down to a hut that looks like a tree. Wait, it is a tree. Oh, what the heck just go inside it.
If you go down stairs, you will be able to get figurines exchanged for Mysterious Shells (so that's what they're good for!). The first one cost just one shell, the second one costs two, the third one costs three, and so on like that. There are 135 (or 136) figurines. So as you can guess, you will need to keep collecting over the limit (999 shells) to get all the figurines. Once you have all of them...
You should go in front of Mama's Cafe (BTW, Mama is the one with the orange hair and hot red dress). In front of it will be a really rich guy. He will open up the shop with the golden robot thingy on top of it. You can get three Kinstone pieces, a heart container, and the sound test, which lets you listen to all the music tracks in the game. Good Luck!
