To get the key, you need to go through a small cave. Once you come out the other end of the cave (after pushing some blocks out of your way), you will see a row of bushes with a mushroom behind them. Take the Mushroom, then head back through the cave and go to the eastern end of the forest and make your way to with Witch's House. Give her the Mushroom (you must equip it on one of the buttons) and she will make you some Magic Powder. Take the Magic Powder to the raccoon who says "You're going to be lost thanks to me!" and sprinkle it on him. After doing this, head north and open the chest to find the key.
