You get it after you give the jolt potion to the elf prince, he'll give you a mystic key which will open a door to the east of his room. The nitro powder is in there. And in case you don't know where the jolt potion is you get it from matoya after you give her the glass eye which astos stole.

Firstly, you need to have the mystic key. You obtain it if you give the Jolt Tonic to the Elf Prince. Now, go to Castle Cornelia and go to the treasure houses on the north. You will find the nitro powder on the first treasure house (there are two of them, counting from left to right). First treasure house, 3rd chest.
