Using the third option in the main menu, select a difficulty level and pick the character indicated below. Each character unlocks a certain new one:
Naruto: Unlocks Jiaraya
Jiraya: Unlocks Konan
Konan: Unlocks Pein
Sasuke: Unlocks Suigetsu
Suigetsu: Unlocks Karin
Karin: Unlocks Juugo
Juugo: Unlocks Orochimaru
Itachi: Unlocks Deidara (beat the story mode to unlock Itachi).
Use every character and win all 10 of their rounds to get the Two Sage Toad.
